  • We build a two-country general equilibrium model of exchange rates that features two roles for nontraded goods: as ¯nal consumption and as an input into the production of ¯nal tradable goods (retail services). In addition to retail services, ¯nal tradable goods require the use of local and imported intermediate traded inputs. Intermediate traded goods and nontraded goods are produced using local labor and capital services. Thus, our model has an input-output structure (as in Obstfeld, 2001), where the output of some sectors is used as an input to the production of ¯nal goods.

  • Hedge funds increased in value to €79 billion, driven largely by revaluations of €2.2 billion amid a net transactions outflow of €0.3 billion. The revaluation performance was tempered by the fact that some hedge funds assumed short positions in a positively performing market. Hedge funds have not outperformed other investment strategies in the year to date.   • Investors favour real assets as a hedge against rising inflation rates. Whereas, in an environment of higher inflation, financial assets such as bonds lose value in real terms, the real prices of real assets remain stable or increase. During the last 15 years, inflation rates in the industrialised countries have fluctuated at moderate levels of up to 3% p.a. (see Fig. 11), although in some countries they have been considerably less. Previous work suggests three potential explanations for these events: expansionary monetary policy, capital inflows due to a global savings glut and excessive financial innovation combined with inappropriately lax financial regulation.   • The economy continued to grow during FY 2011. Consumer spending rose at a moderate pace. Residential investment grew on a fiscal year basis for the first time since FY 2005, and nonresidential investment strengthened slightly. Job creation accelerated in FY 2011, with the economy adding about 1.9 million private nonfarm payroll jobs (after creating nearly 350,000 private nonfarm payroll jobs during the previous fiscal year).
