The UK is an open economy and an active and successful international trader and investor. But the UK’s reliance on debt-financed consumer and government spending, and on the financial sector, has driven growing imbalances in the UK economy. According to the OECD, by 2007 the UK had the largest structural budget deficit in the G7 group of countries. The current account deficit was around 2¾% of GDP in 2007, a figure that was offset by a 2¼% surplus on trade in financial services.

The economy continues to undergo structural change as it shifts from being dominated by the agricultural sector. The shares of the service and industry sector in real GDP have increased over the last three decades, whereas agriculture accounts for little more than 10% today compared to 25% in the mid-1970s. Because of the widely diverging labour productivities in the different sectors and significant employment of unpaid family workers in agriculture these changes are not fully reflected in the sectors’ shares in employment.

This paper examines how corporate financial structure shapes the impact of a financial crisis on the real sector by way of its effects on flows of funds and on corporate real expenditures. It is one of the first papers to utilize extensive cross-country flow and balance sheet data and also to examine subcomponents of GDP in the wake of banking and currency crises rather than focusing exclusively on aggregate GDP.
