In a continuous manufacturing environment where production and consumption occur simultaneously, one of the biggest challenges is the efficient management of production and inventory system. In order to manage the integrated production inventory system economically it is necessary to identify the optimal production time and the optimal production reorder point that either maximize the profit or minimize the cost.

In this paper, a two-echelon decentralized supply chain consisting of a manufacture and a supplier that both face just in time (JIT) inventory problem is considered. It is sought to find the optimal number of the shipments and the quantity of each shipment in a way that minimizes the both manufacturer’s and the supplier’s cost functions. To the authors’ best knowledge, this is the first paper that deals with imperfect items in a decentralized supply chain.

This study employs mathematical modeling to explore the effects of overtime option, rework, and discontinuous end-item issuing policy on the economic manufacturing quantity (EMQ) model. Conventional EMQ model assumed that all products fabricated are of good quality and are issued under continuous policy. In real world, however, nonconforming items are randomly produced, due to diverse unexpected factors in fabrication process.
